Just a quick guess, but it sounds like the engine ground is bad and you are grounding through the body...that's why all the heat. I had a similar issue with an old Corvair that I had the engine out of and didn't reconnect the small engine grounds( there are more than one on a Corvair). I was setting at a red light , in gear with the clutche depressed and the clutch began engaging and a puff of smoke came from the tunnel where the harness lived. It had been grounding through the clutch cable and the cable ran in the same tunnel as the wiring...result was that I had to give it a quick extuingisher shot and repair the harness. I would guess a grounding issue.

Yep, check your battery to engine ground, and your engine to frame grounds.

I normally deal with streetrods with trunk mounted batteries, I have had good success with running the neg terminal cable to the rear frame rail with a stud and star washer, then replicating the same setup in the engine compartment running from the frame rail to the starter bolt. I also have run welding cable from the neg. battery terminal directly to the starter bolt. I would shy away from using a header or exhaust manifold bolt due to heat issues that will surely melt the plastic coating on the cable Usually I ground the engine and body to the chassis also as a measure of safety(You can never have too many grounds!!)
